They can and did. It was their first time in the Euro qualifiers though.
They just couldn't be drawn in the same group as Spain due to the political problems.
They were in Group D for the qualifiers. Along with Germany, Poland, ROI, Scotland and Georgia.
UEFA basically assumed they wouldn't go through so they wouldn't have to worry about them facing Spain in tournament proper.

The only other relevant political problem was between Azerbaijan and Armenia, who also couldn't be drawn together due to a border dispute.
To be fair to Gibraltar they have a population of 30,000 to Scotland's 5.295 million.
The Stade de France has a capacity of 81,338....
